The Simulation Methodology: How the Math Works

1. Home Buyer Cash Flow & Net Worth
The buyer's financial model starts with an initial capital outflow:

Each month, the buyer pays a total mortgage payment containing principal and interest (P&I) based on the standard amortization formula:

Where $P$ is the financed loan amount (home price minus down payment), $r$ is the monthly interest rate, and $n$ is the total number of months. In addition to P&I, the buyer pays property taxes, homeowners insurance, HOA dues, home maintenance costs, and utilities.
Over time, two primary factors build the buyer's net worth:
- Appreciation: The property value increases at the annual appreciation rate, compounded.
- Amortization: Each monthly payment reduces the outstanding mortgage balance.
At the end of any year $t$, the buyer's Net Worth ($NW_{\text{buyer}}$) is calculated as:

Selling costs (typically 5% to 6% for agent commissions and transfer taxes) are subtracted because they represent a mandatory friction fee to liquidate the home equity. The "Buyer Investment Portfolio" tracks any monthly cash savings the buyer has if renting becomes more expensive than buying in later years.
2. Renter Cash Flow & Net Worth
The renter's model starts with a much lower initial capital outflow, typically restricted to a security deposit:

Because the renter did not buy a home, they have an immediate opportunity fund equal to the difference in upfront costs:

Each month, the renter pays monthly rent, renters insurance, and utilities. Over time, the rent increases annually at the rent increase rate.
If the renter's monthly housing costs are lower than the buyer's, the renter saves the difference and adds it to their stock portfolio monthly. If the buyer's housing costs are higher (which is common in the early years of a mortgage), the renter's portfolio grows rapidly.

Real Estate Appreciation vs. Stock Market Returns
Historically, the U.S. stock market (represented by the S&P 500) has returned an average of 8% to 10% annually before inflation. Residential real estate has appreciated at a long-term average rate of 3% to 5% annually, closely tracking inflation.
Because the stock market grows faster than real estate, renting and investing the difference can outpace homeownership if the renter is disciplined enough to invest their savings. However, buying a home uses leverage. A buyer gets 100% of the appreciation on a property while only putting down 10% or 20% of their own money. For example, if you buy a $400,000 home with $40,000 down, a 5% appreciation rate ($20,000) represents a 50% return on your invested cash in year one.
The Duration of Stay
The time you plan to live in the home is the single most important factor. Buying a home incurs massive transactional fees:
